Invesco RAFI Emerging Markets ETF faces allocation review as $1.2bn in smart-beta EM flows stall

PXH's 17-year fundamental-weighting methodology under renewed scrutiny as allocators question alpha delivery in post-pandemic EM volatility.

Invesco's RAFI Emerging Markets ETF (PXH), managing approximately $1.2 billion in assets, is drawing fresh attention from family offices and institutional allocators reassessing whether its fundamental-weighting methodology still justifies portfolio space. The fund, launched in September 2007, uses Research Affiliates' proprietary index that weights holdings by sales, cash flow, dividends, and book value rather than market capitalization. That construction made sense when value factors dominated emerging-market returns. The question now is whether it still does.

The scrutiny arrives as broad emerging-market equity flows have turned negative for three consecutive quarters, with $8.3 billion in net outflows from EM equity ETFs in Q1 2025 alone. PXH's fundamental-weighting tilt historically produced modest outperformance during value cycles, but the post-2020 environment has favored growth and quality factors in emerging markets. India's technology and consumer sectors, China's EV supply chain, and Taiwan's semiconductor complex have driven index returns, while PXH's methodology overweights lower-multiple industrials and financials. The result: performance drag versus cap-weighted competitors in 14 of the past 18 months. Allocators holding PXH as a complement to core EM exposure are now questioning whether the smart-beta premium justifies the 58 basis point expense ratio when iShares Core MSCI Emerging Markets charges 11 basis points.

The reassessment matters because it signals a broader pivot in how sophisticated allocators think about emerging-market exposure. The original case for fundamental weighting—that it reduces concentration risk and captures value premiums—assumed emerging markets would mean-revert to historical sector patterns. Instead, EM equity markets have structurally shifted toward technology, healthcare, and consumer discretionary sectors that trade at higher multiples but generate superior returns on invested capital. PXH's methodology mechanically underweights these sectors and overweights state-owned enterprises and commodity producers. An allocator reviewing PXH today faces a choice: accept the value tilt as a deliberate diversifier, or acknowledge that the fund's construction may be solving for a market structure that no longer exists. The second-order effect is pressure on Research Affiliates' entire fundamental-index franchise, which manages over $140 billion globally. If PXH's methodology looks stale in emerging markets, allocators will ask the same questions about RAFI strategies in developed markets.

Operators and allocators should watch for Q2 2025 flow data across the RAFI suite, expected by mid-July. If PXH shows accelerating redemptions while cap-weighted EM ETFs stabilize, that confirms the methodology rather than the asset class is under pressure. Also watch for any index reconstitution changes or methodology updates from Research Affiliates, typically announced in September. A shift toward quality factors or reduced value tilt would signal capitulation to market structure changes.

The $47 million in net outflows PXH recorded in March 2025 were the largest monthly redemptions since the fund's inception. That figure was not a panic exit but a steady reallocation by multi-manager platforms and RIAs who had held the fund for fundamental diversification. The money moved to cap-weighted EM core and to concentrated single-country India and Taiwan exposures. The shift was clean, methodical, and probably permanent.

The takeaway
PXH's fundamental-weighting methodology faces structural headwinds as EM equity returns favor growth and quality over value, pressuring the entire RAFI franchise.

Your next customer won't visit your website. Their AI will.
AI assistants have quietly taken over the first step of buying — they answer from catalogs they can read and shortlist whoever can actually ship. Two questions now decide whether you exist to that buyer: can a machine read your catalog, and can you fulfill the order. Most brands fail one or both and never find out why the orders went elsewhere. The winners of this shift aren't the loudest. They're the most readable. Build for the machine that's about to do the shopping.
